Understanding Taxation

Article 366(28) of the Constitution of India defines the term “Taxation” as follows – “Taxation includes the imposition of any tax or impost, whether general or local or special, and tax shall be construed accordingly."

Direct Tax and Indirect Tax

Direct Taxes: If tax is levied directly on the income or wealth of a person, then, it is a direct tax

Indirect Taxes: If tax is levied on the price of a good or service, then, it is an indirect tax

 

Types of Taxes: Direct and Indirect

Direct Taxes: These are taxes levied directly on the income or wealth of an individual or organization. Examples include:

  • Income Tax: Tax levied on individual or corporate income.
  • Wealth Tax: Tax on the net wealth of an individual or entity.

Indirect Taxes: These are taxes levied on the price of goods or services. Examples include:

  • Goods and Services Tax (GST): A comprehensive tax levied on the manufacture, sale, and consumption of goods and services.
  • Excise Duty: Tax on the manufacture of goods within the country.
  • Customs Duty: Tax on goods imported into the country.

 


Power to Levy Taxes

The Constitution of India grants the power to levy and collect taxes, whether direct or indirect, to both the Central and State Governments. This power is categorized under three lists:

  1. Union List:

    • The Parliament has exclusive power to make laws on matters contained in the Union List. This includes taxes such as income tax, customs duties, excise duties, and corporation tax.
  2. State List:

    • The State Legislatures have exclusive power to make laws on matters contained in the State List. This includes taxes like state excise duty, land revenue, and taxes on agricultural income.
  3. Concurrent List:

    • Both the Parliament and State Legislatures have the power to make laws on matters contained in the Concurrent List. This list includes subjects where both central and state governments can legislate, such as criminal law, marriage, and bankruptcy.
 

Detailed Breakdown

Direct Taxes in Detail

  1. Income Tax:

    • Individuals and HUF (Hindu Undivided Family): Progressive tax rates based on income slabs.
    • Corporates: Flat tax rate with provisions for certain deductions and exemptions.
  2. Wealth Tax:

    • Imposed on the net wealth of an individual or entity exceeding a specified limit. (Note: Wealth Tax has been abolished in India from FY 2015-16).

Indirect Taxes in Detail

  1. Goods and Services Tax (GST):

    • Introduced to replace a plethora of indirect taxes with a single tax.
    • GST is levied at every point of sale. In the case of intra-state sales, Central GST (CGST) and State GST (SGST) are levied. For inter-state sales, Integrated GST (IGST) is levied.
  2. Excise Duty:

    • Levied on the manufacture of goods within the country.
    • The manufacturer is responsible for paying this tax to the government, which is then usually passed on to the consumer in the form of higher prices.
  3. Customs Duty:

    • Levied on goods imported into the country.
    • Aimed at protecting domestic industries from foreign competition and generating revenue for the government.

 


Fiscal Federalism in India

India’s system of fiscal federalism allows for a division of taxation powers between the central and state governments. This division ensures that both levels of government have sufficient revenue to fulfill their respective responsibilities. It also fosters a system of checks and balances where different governments can address the specific needs of their jurisdictions while adhering to the broader national framework.
